So you are trying *not* to perform a clean install - I suppose?

Are you trying to reinstall Windows cleanly? If so you're doing it wrong.
You're trying to do it within Windows, and you get that message because SP2
is installed, and your copy is without it.

To do a clean installation, just boot from the Windows XP CD (change the
BIOS boot order if necessary to accomplish this) and follow the prompts for
a clean installation (delete the existing partition by pressing "D" when
prompted, then create a new one).

You can find detailed instructions here:

This means that your installed OS is at a higher service pack level
than is the WinXP Pro CD you're using. You'll either need to uninstall
SP2 before attempting the upgrade, or try slipstreaming SP2 into the
upgrade.

For slip-streaming the service pack and subsequent updates to WinXP:

Alternatively, you could format the hard drive and start afresh.
Simply boot from the WinXP installation CD. You'll be offered the
opportunity to delete, create, and format partitions as part of the
installation process. (You may need to re-arrange the order of boot
devices in the PC's BIOS to boot from the CD.)
