I just bought a notebook which come with Window XP. I am
having problem running a software that is supposed to be
compliance with Window XP. I am not having any problem
with the Window 98 version.

Instead of "downgrade" my notebook to Window 98, is it
possible to install Window 98 to an external disk and run
the software from it?

Hello

That won't work you will have to do a DualBoot ok. See link
below. But install win98 on an external deivce will not address
your issue.

There is an easier way. You can install your program in
WinXP then find the program in your Start/All programs
menue. Right click the name of your program and go to
properties. Then click compatibility tab. Here you can
run your program under another window OS environment
which in your case is Win98.
