How is this possible and what should I do to reduce it?
I am operating Windows XP prof.

Mostly, it would depend on the ratio between the size of your system drive,
and the size you are seeing for the windows folder. Several things allocate
space based on the setting for them. Virtual Memory, System Restore, TEMP
folder, IE cache, Favorites, and maybe a few others.

Well, the ratio is 50:50 now as it has already taken up half the hard disk
space.
Could you please point some practical solutions to reducing the C/WINDOWS
folder size?

Thank you!
