The install wizard for SP1 recommends "backing up" the system before
installing

What exactly needs to be backed up?
Should a restore point be created?

Recommended backup is so you can uninstall SP1, if problems occur. A
restore point is usually created automatically.
Folders on your C: $NTUninstall are backups of WinUpdates you
installed.

The entire partition that contains XP. For example, all of
drive c:
Should a restore point be created?

Yes, however, the system should do that automatically. But, DO NOT
depend on a restore point alone to recover your system in case of
problems. A verified backup is best.
