I am trying to archive my old VHS tapes to PC and also to
create DVD's with them. I am using Windows Movie Maker. I
have to select the file type and quality to save as.

I believe that VHS quality is 240 x 576. The option I
have chosen in Windows Movie Maker is to save as a
Windows Medie File (WMV). I am chosing:

Bit Rate: 2.1 Mbps
Display Size: 720 x 480
Frames per Second: 30

Will I have any problems converting this *WMV file to a
DVD file type to burn to DVD and is this set-up overkill
with VHS quality? If so, what should I choose to archive
with? I do not want to loose anything in the transfer.

VHS resolution should be either 320x240 (NTSC) or 384x288 (PAL)
You should try to match your output profile NTSC or PAL with that of the
source. You can change your NTSC or PAL mode from menu
Tools->Options->Advanced.

Capturing in higher resolution than the source itself wont increase the
qualiy of the video. However if you plan to do some significant
editing/adjustments etc then consider capturing and editing in higher
resoltion and then saving the final movie in same resolution as source.
