use of pagination in 2007 beta of Word

I select the Insert Page Number icon and select the position for the page
number. The option is then to "Save Selection as Page Number" but this is
greyed out. How do I make page numbers work?

You first want to try resetting your Building Blocks file as described
in my B2TR page on the Everyone section.
The save selection as page number allows you to add an entry to the page
number gallery. You select the text and then hit that button. I don't
think that is what you are trying to do though, so I am thinking that
your page number gallery is broken. Hence reset your building blocks.
