I've upgraded the computer's memory to 128MB of RAM.
The System Properties window indicates 128MB but the "My
computer information" screen in the "Help & Support
Center/Tools" indicates RAM Memory capacity of 65MB.

Can anyone please tell me which of the information I
should rely on and why the contradictory reports?
 
Some of these tools in windows don't always appear to get it right.

How about in task manager/performance screen whats the Total value, under
physical memory ?

Run directx diagnostics

start/run
dxdiag

How much memory is reported on the startup screen?

How about systsem info

start/run
msinfo32

What is reported under hardware/total physical memory

If you windows xp profressial, try the systeminfo command

start/run
cmd

To get to a command prompt

systeminfo

I'd say there's nothing to worry about, apart from the fact that 128MB
probably is still not enough memory to run windows xp with a significant
application or game running. You really need 256MB minimum.
