NTFS or FAT32

I have installed Windows XP using FAT32.
I use Diskeeper to defragment the partitions as they get fragmented quickly.

What are the advantages of changing to NTFS?
Would it have less fragmentation?
Could I still read files from a removable Zip disk?

Yes. Just because your hard drive (or one of your hard drives, or
one of its partitions) is NTFS doesn't prevent you from using
different file systems on other drives or devices.
 
The advantages of NTFS are the added security features in XP to which it
gives access. If you have no need for the added security files don't seem
to fragment as much under NTFS but they will fragment nonetheless and that
assessment is purely subjective on my part. It also is somewhat dependent
upon how you use your system as well.

If you can read files from a removable Zip Disk now, then you should be able
to read them if you convert your Hard Drive to NTFS.

There are security issues such as file ownership that might affect your
ability to read files even on your own hard drive, at least until or unless
you take ownership should this occur. Check the following Knowledge Base
