I have done few projects and saved my video using the 'best quality for
computer playback'. The file size is small, but my concern is that the
quality of the video seems dropped. Please advise what is the best format I
need to use to save my video(and later on saved as a VCD using NERO)? I have
tried the highest DV AVI but the size is too big(>900mb for a 20min film).....

If you want quality, then DV-AVI.
Any other codec results in picture degradation.
You should buy a larger hard drive if size is an issue. Hard drives are very
inexpensive these days.

However, if your final destination is VCD, then you are going to end up with
crap anyway you do it. VCD is very low resolution. Years ago VCD was a
very viable option since DVD burners and blank DVD's were so expensive,
however, if you are at all serious about getting into video, I would agree
with NoNoBadDog, for a minimal investment of say $200 (us) you could get a
DVD burner, new hard drive (even external) and 50 blank DVD's. you will be
much happier with the results.

But what about computer playback? When I use DV-AVI I am unconcerned about
the size, but when I play my final product, the interlacing is terrible...
The preview in Movie Maker looks amazing though, as though it is
deinterlacing perfectly on the fly. I am not happy viewing all my home movies
through Movie Maker, I want the same result in Media Player (size of output
not an issue, quality more important)..
