When 2 (or more) users use the same PC, how can you set up
multiple users for I.E. so each has their own favorites?

Its an operating system (OS) thing. It has nothing to do with IE.

Just follow your OS's instructions for establishing multiple User IDs (aka,
'Profiles').

If you're using Windows XP (or another OS that allows profiles), you can
create separate profiles and each profile would have its own favorites
folder.

But you can organize your favorites however you want. You could have all
your fav's (folders, sub-folders, and items) in one large favorite
folder named Jack's Junk, and the other user could have all their fav's
in another large favorite folder named Other Person's Junk. When you're
on the machine, your folder could be expanded and Other Person's Junk
could be un-expanded with the + sign next to it.

When you want to add something to the favorites, drag the URL from the
address bar by clicking & dragging the icon next to the URL and
dropping it into the appropriate fav folder. Favorites > Add to
favorites, will also work, but it's slower.
