Mail Merge picture in label

Can I put a picture as background in a mailing label like I have done in a
report? My attempts have resulted with the picture covering the complete
page of labels.

Use an Image control.
You can place the control anywhere you want to on the Label.
Just size it so it doesn't cover up any of the necessary label text.

If your image is covering the complete page, it's probably because you
used the Picture property of the report.
 
You are correct, I was using the picture property of the report. I used
image and it worked. From your answer, I assume that I cannot put the
picture in the label background so that I can print the label information
over the picture as I can do in a report?

Sure you can cover the entire label.
Let's say your paper label width is 1.25 x 2 Inches.
Place the Image control over the existing label controls.
Size the image control to just less than 2 inches wide and just under
1.25 inches tall.
Then use Format + Send to Back.
A complete image will print on each label, with the printed address
on top.
Just remember that someone has to be able to read the address over the
picture, so use a very unobtrusive picture that the font doesn't blend
into.
