Is this a bug?

Using WMM 2.1 on XP, after I import video and I start playing it to fine
tune where I want to split the scene and put something like a JPG.
While it is playing I move the blue line at the bottom to the position I
want it. The problem is, it stops playing. The play indicator is lit
up as it it was playing but it isn't. If I pause it, nothing happens.
If I hit play again after I hit pause - nothing happens.
I have to close WMM and open it again.

Sounds like one of two possibilities...
an incompatible source file or a video
driver that needs to be reinstalled or
updated to the current version.

It may be worth a try to reduce your
Graphics hardware Acceleration as a
test to see if the issue is the video driver.

The input file is a standard DV file from a Sony HC96.
I turned off hardware acceleration - no results.

OK...if it's not a video driver issue...I'm still thinking
one or more of your source files are not compatible.

again - this is a standard DV video file. How can it not be compatible
with standard DV?
The problem only happens when I manipulate the slidebar - other than
that is plays fine.

Compatibility is a big issue with Movie Maker.

So...what, exactly...is a "standard DV video file"?
What is the format of the offending file?

the jpeg file you mention in your first post? These sometimes cause
problems.
Try using just the windows supplied wmv file from my videos, does the
problem exist when you do the same thing with this file in a new project?
If not, remove wmv file and import just your dv file, now what? Do you have
the problem?
