My hard disk is 60 gig, but only 2 gig is being used by windows 98 and
its apps. I had a thought about popping a 2 gig hard disk in and copying
everything to it, then I could restore the OS and all software
back to original state that it was in, with a simple copy command.

Has anyone done this, did it work, and were there any complications?

If you stick with Win 98, you can use XXCOPY to do this. It is free.
