Have you ruled out hardware failure? (Does this floppy drive work in other
machines? Or, do other floppy drives work in this machine?)

so anybody has resolved this problematic format issue? Does replacing a
whole new set of FDD resolve this?

You did not say what file system you were using. In XP
you can use FAT-32 or NTFS. You floppy drive will read
either one but not both without being re-configured. In
other words, If your disk was formatted in FAT-32 and
your XP is formatted in NTFS, your XP won't read it and
you get an error message. Floppies made on a system
running 98 cannot be read by XP unless XP is formatted
FAT-32. If this does not solve the problem, Throw out the
floppy drive and buy a new one. They are too cheap to put
up with headaches like that.

Nice story but complete nonsense.
Floppies are FAT12.

This has nothing to do which file system is used on the harddisk(s).
