encrypting files

You set a password from tools > options > security. On the latest version
you can pick your encryption type from a list on the adjacent 'advanced'
button.
Don't lose the password!

OK, but HOW does the file get encrypted? Say I wish to creat a section of my "Journal" for information to my children in the event of my death. I type that info in Word, now how does that "info" get encrypted so my children, (having the password) can pull up the un-encrypted file?
 
Saving the document causes the file to be encrypted. When you next try to
open that file in Word, you are prompted for a password the correct
application of which allows Word to decrypt the file. Without the correct
password Word is unable to unscramble and open the document. I am not sure
that knowing how the encrytion works is going to help your children :) All
they need is Word, the document file and the password.

They need the same (or probably a later) version of Word, though.

As a lawyer, I wouldn't recommend encrypting final instructions and leaving
them on the computer as the only way for someone to get them. It makes it
too likely that they won't be read - or at least not read in time to make a
difference. Perhaps print them out and give them a sealed envelope. You
could have a note at the end that changes might be on your computer and list
the password(s) needed.
