Download external content warning?

We just upgraded to 2007 and today I got a warning message I never got
with Outlook 2000.

I was looking at an email I received from a colleague. When I hit
"Reply", I got a pop-up entitled "Automatic Picture Download". The
text said that "some content is located on another server" and that
"downloading that content might inform the sender, who could be a
spammer, that my email address is valid and that I opened the email".

It then says, "Clicking No allows me to send this message without
downloading the content the external content."

1. What external content is this?

2. Why am I getting this warning when I reply to the message and not
when I read it?

3. Is this anything to worry about if I know the sender? (That is,
could it be malware that they are not aware of?)

Someone has a link to an external image, for example.
2. Why am I getting this warning when I reply to the message and not
when I read it?

Because you must have the option enabled to not download external content.
Outlook doesn't tell you with a pop-up when you've set that option.
However, the Infobar should tell you that there is external content and give
you the option to download it.
3. Is this anything to worry about if I know the sender? (That is,
could it be malware that they are not aware of?)

It's a possibility, but it really depends n the blocked content.
