Domain users not seen on local machine

Hello.
What may be the reason of the following behaviour:

Thare is a domain controller running Windows Server 2003.
There is a machine running Windows XP SP1, that has joined
the domain.

When a user (logged on with domain-wide account) tries to
grant someone else right to his files, he is constrained to
local machne users/groups only. The "locations" button does not
allow to choose domain, but is constrained to local machine
only. (all the above with the machine logged into the domain).

where have we overdone security settings ?
What to check first ...?

ok, not a problem any more. It turned out that the client machine had
its DNS client configuration set wrong
