I have a 160 gb hard drive which contains the system software, but the drive
is set up as one partition. Is it possible to reduce the partition size on
this disk and then set up a further partition without reformatting the drive
and re-installing the system from scratch? I am usingXP Home os

Yes, it is possible but only with third-party software if you want to do
it non-destructively. Acronis Disk Director, Partition Magic, and
BootIT NG are examples of third-party partitioning software.

I have PartitionMagic for that. Ranish Partition Manager is free (but
I've never used it).
