How do I create new desktop icons?

I have the image I want to use in Adobe Illustrator and know how to convert
it to a jpg.

Bitmaps (bmp) can be used as icons. Something is wrong with XP's implementation and transparancy is shown as black. The upper left pixel is the transparent (in XP black) colour so make the upper left pixel a colour that you aren't using elsewhere in the image. The dialogs in XP expect the icon files (which are files with multiple bitmaps in them) as ico files, so rename the saved as bmp file as ico files so the dialog allows you to select it. If assigning icons by editing registry/ini files there's no need to rename.

the best way to make your own icons, would be to look into a free program
called "SnIco" although it is a bit difficult to use and quite buggy, can be
quite annoying. there is also a brilliant icon editor called microangelo
which is probably the best icon editor around imho.

the best result would be to export as a PNG [with transparency and
non-interlaced] from illustrator at the icon size required and import into
one of the afforementioned programs. then save out in .ico format.
