During active directory setup, is it important to specify
the new domain name in the dot notation? What are the
drawbacks if domain names aren't using the dot notation?

You should use a dot name to be compliant with the DNS standards. You can
enter a single label name but you will run into a few problems. See the
following articles for more info.

Thanks Tim.
Would you know when is it appropriate to use a single-
labeled domain name? and how to convert a single-labled
domain name name to multi-labled? Is it only through
demoting and promoting the dc again?

Thanks.
